Can my wife be exempt from federal taxes because of her income. She is a contractor and a I am a civilian with DoD and we both live in Japan.

No American citizens are exempt from Federal taxes regardless of where they live, but a person may have less income than the minimum for which they have to file a tax return. However they may still want to file if they might be eligible for a refund of taxes that wirer withheld of certain refundable tax credits.  In any event it's generally best that you file as Married filing Jointly, which generally results in a lower tax liability.
