How do I change the distribution code in Box 7 on 1099-R from a "1" to a "3" (the payer even admitted it was their mistake, but will do nothing about it)?

You can't, as the IRS will just change it back. Send the payer a certified letter demanding that they change it.

And if you have proof that you attempted to reach the issuer, and that the issuer either failed to respond or refused to comply, then one option would be to make the necessary correction on your tax return, then to print and mail your return along with a written explanation and documentation.
